Just like the title says - I can't play any arcade games because Flash Player won't work with IE8 running on Windows XP

Can't test this until tomorrow but here is what I hear:

This happens because of a security miscommunication between Microsoft and Adobe.
It can be remedied in a number of ways depending on what makes you and your system most happy.

Option 1: Put www.jonja.net in your trusted sites
Option 2: Lower your internet security to Medium for the Internet zone.
Option 3: [Preferred] Download the FULL install for the latest version of Adobe Flash

Do NOT use the net installer or auto updater. Due the security issue it wont be able to run. Close all IE windows.
Update Flash and you will once again be able to game with us.

I'll verify all this and we'll put a note on the arcade page if it seems to do the trick.

OK, I tried all that. I re-installed, and got the little animation saying it installed successfully, but whenever I try to open a game, I get a message saying I have to be running at least flash player version 8 (I’ve installed version 10)

What game are you trying to play?
I just did an upgrade to IE 8 on a Windows XP SP3 machine, updated to the newest Flash (10.1) and everything worked fine for me.

Humor me and tell me what version of flash is reported by Adobe's Flash detector page

Anybody else out there having troubles?

I would try uninstalling Adobe Flash (add/remove programs), then deleting the "C:\Windows\System32\Macromed" folder, if practical, reset IE in Internet Options, then just go for a normal install of Adobe Flash.

I think that resetting IE loses saved passwords, though that may have just been on IE7. I always ask customers if it's ok for me to do that, just in case they have passwords saved which they don't remember (what the passwords are).

After uninstalling Flash and deleting that folder, you could also try searching the registry for 'Macromed' to see if that turns up any extra entries. I don't think I've had that much trouble with the Flash player on IE before though. I think I may have seen the exact problem you're seeing but on Firefox, and I think the problem there was due to cookies, but I can't remember it definitely.

Where are you at with this CraigV?

Any of the above ideas work for you?
